Act on Taxes

ANDREW FRIEDMAN: I think this is going to be a year where we’re going to see
some changes in the tax law. First, you have to set the stage. We’re in the middle of
what’s going to be a very rancorous presidential campaign. And, in a campaign like this,
Congress is going to pass no legislation or no major legislation before election day. You
might as well turn out the lights in Washington until November 6th because nothing’s
going to happen. And, that means Congress has to come back after election day for a
three-week lame duck session between Thanksgiving and Christmas. And, among the
items that they have to address are the expiration of the Bush Tax Cuts

Chapter Slate
HOW TAX RATES
COULD RISE

If the Bush Cuts expire or if taxes simply go up on affluent families, either of which is
likely to happen, we’re looking at a significant jump in tax rates. Not only do you have
the expiration of the Bush Cuts, but next year, there is a new tax that begins under the
Health Care Reform Law.

Affordable Care Act adds a 3.8% Medicare tax on
taxable investment income for top wage earners
It is an additional 3.8% tax on investment income received by families whose overall
income is above $250,000 a year. So, you add the expiration of the Bush Cuts to the new
tax under health care reform, and next year,

How Rates Could Rise in 2013*
 Top tax rate:
o From 35% to 43.4%
 Capital gains:
o From 15% to 23.8%
 Dividends:
o From 15% to 43.4%

*For families with incomes above $250,000
And individuals with incomes over $200,000

…we’re looking at a top tax rate going from 35% to close to 44%, a capital gains tax rate
going from 15% to close to 24% and a dividend tax rate going from 15% to almost 44.

And the important thing to remember here is, all of that happens if nothing happens.
Congress doesn’t have to pass a single piece of legislation, and that will be our tax
system come 2013.

OUTLOOK FOR DIVIDENDS

AND CAPITAL GAINS

Dividends are a particular issue given what may be happening next year. You have to
start from the fact that before the Bush Tax Cuts were enacted—seems like a long time
ago—dividends were taxed as ordinary income. They were taxed at the same rate that
income you earn from your job is taxed or taxable interest is taxed.

Under current tax law, dividends and
capital gains are both taxed at 15%
The Bush Tax Cuts reduce the dividend tax rate down to the capital gains rate and set
them both at 15%. I think if Congress is able to reach an agreement in that three-week
lame duck period, on some sort of compromise,

Congress could raise both rates to about 24%,
which includes the new 3.8% Medicare tax
… they are likely to keep the dividend tax rate commensurate with the capital gains rate.
And, both would rise probably to about 24%. But, if Congress is unable to agree—and
that’s quite possible given the rancor that’s going to exist after this election,

Without Congressional action, dividends will
be taxed as ordinary income in 2013
… then the Bush Cuts expire, and the dividend tax rate goes up, back to the ordinary
income rate.

THREE ACTIONS TO
CONSIDER THIS YEAR

And given the increase in capital gains tax rates that could take effect next year, it’s
important that investors who are thinking of selling a business or diversifying a
concentrated stock position or rebalancing their portfolio, to move up on that and
recognize the gains this year while the tax rate will still be 15%.

Actions to Consider in 2012
 Recognize capital gains
while the rate is at 15%
 Explore a Roth IRA conversion
 Transfer wealth

I think we need to take a second look at Roth IRAs this year. If you’re going to be in the
same tax bracket in retirement then you are now, converting to a Roth may make sense
this year because your tax rate is likely to rise in the future.

Speak to your Advisor about whether
converting to a Roth IRA is right for you
Now, for many investors, their tax bracket’s going to drop in retirement because their
income drops. They shouldn’t be converting. This is an idiosyncratic decision. You have
to sit down with your advisor and talk about, but this may be an opportunity for many
people.

Finally, this is the year to gift. Because of the potential decrease in the exemption for
estate and gift taxes that can happen next year, investors need to take advantage this year
of what is an extraordinary opportunity to transfer wealth.

An Extraordinary Year to Gift

 In 2012:
Americans can transfer up to $5.12M
free of gift and estate taxes
 In 2013:
Without an extension, lifetime gift
tax exemption goes back to $1M

Any American this year can give away in total $5 million to kids, grandkids, great
grandkids set up a legacy down the line. And, all of those assets will grow entirely free
of gift and estate tax. Now, if that’s not extended, next year we go back to a $1 million
gift tax exemption. Even if some compromise is reached, the President is insisting that
the gift tax exemption next year also be $1 million; although the estate tax exemption
next year would drop under his plan to $3.5 million. Either way, this is an unprecedented
opportunity to transfer wealth. And so, it’s important to speak to your advisor about
taking advantage of this opportunity.
